They wouldn't be any worse than human children, Muggle or wizard.... 

I believe that Remus strongly wants not to afflict anyone else with the
burden he suffers under, therefore wants not to beget children in case
the condition is hereditary, therefore he thinks that even a woman who
was crazy enough to want to marry a penniless pariah wouldn't be willing
to forego childrearing for his sake, therefore he has all the more
reason for eschewing courtship.... 

Little does he know that not only am I accustomed to being the sole
breadwinner, but to me it is yet another of his excellences that he
wouldn't want to inflict children on me.

Of course, if the mother were a tiger Animagus, or maybe even if she
were a raccoon Animagus, the whole family could go on Marauder-esque
Full Moon romps.

I believe in your suggestion II: the fetus always transforms along with
the mother until labor begins, at which time its form is fixed. She
should be careful to remain in human form as her due date approaches, so
that she doesn't happen to be in animal form at just the wrong moment.
The species of the child is not affected by what form the mother was in
during conception, nor what species the father was (natural animal,
natural human, Animagus in animal form, werewolf in wolf form: are there
any other possibilities?). 

My mention of fathers implies my answer to your question about male
Animagi: "Can he father offspring when in animal form, or is he not a
"true animal" and therefore sterile or not interested?" I believe he can
beget while in animal form, on an appropriate female natural animal or
on a female Animagus in appropriate animal form. I personally believe
there were a lot of cute big furry black mutt puppies around Hogsmeade
back in the 1970s...

However, in my theory the animal whose mother was a female Animagus is
an exceptionally intelligent and talented animal. I suggested that
Crookshanks's intelligence and talents would be explained if he were
McGonagall's love-child, conceived as well as born in animal form, and
fathered by an orange Persian tomcat, before GoF was published, let
alone Kneazles unleashed on an eager world.

I have two problems with my own theory. I can't decide which is the
major and which the minor problem. One is metaphysical, about how can
there be a human being who doesn't have a human biological father. The
other is that all the most interesting animals bear their offspring in
litters --- if conception took place in feline or canine form, it
wouldn't be unusual to conceive septuplets. But human women are not
designed to bear septuplets, and the fetuses might die almost as soon as
she transformed to human.

As you pointed out in a follow-up post, so far we have seen Harry think
a LOT more about his father than about his mother. Both wondering what
his father had been like and just plain missing his father. I believe
that this correlates with my theory about Lily having left a magically
intense memory of herself in her baby's mind: Harry didn't miss her as
much because SHE WAS THERE, albeit only in the unsatisfactory form of an
'imaginary friend'.

Maybe Snape is as nice to the top four Potions students in each year as
he is to Draco -- except for Hermione. That's always the catch with
theories about maybe Snape loves Potions more than torturing students:
then why doesn't he appreciate brand-new first year Hermione who shows
her respect for him by being desperate to win his approval, and who
wants to learn everything about Potion and even pays attention to what
he says in class?
