Yes, Arabella Figg was spying on them and I've no doubt she had some way of 
reporting back to Dumbledore.  That brings up an interesting thought: How would 
Dumbledore have communicated with her . .Owl post?  Floo powder .. would that 
have even worked for a squib? Something else altogether?
