I think the word 'mudblood' is an attempt by Rowlings to parallel
English and European societies. In England, you have the Aristocrats
who think they are superior to everyone else by their birthright and
ancestral lineage. Then you have the English Commoner, who according
to the aristocrats are genetically inferior, stupid, and who typically
speak with a Cockney so thick that even most English people can't even
understand them.
In the Potterverse, aristocrats, those of higher sometimes royal
blood, although, usually nothing more than rich, are the equivalent of
the 'purebloods' like Malfoy. Notice that Weasleys are 'pureblood' but
because they are not also rich (dripping in 'old' money), they are
looked down on. The most common of common are the 'mudbloods'. First,
'mud' implies that their blood or bloodlines are contaminated or
dirty, and it also implies that these people are in no way special.
They are as low and common as dirt.
Regarding money, we have something similar in the USA. Here there is
'old money' and 'new money'. The old money is like the Rockefellers,
Getty, and Morgan. These are people who have been rich for
generations. These are the elite and aristocrates of America. They
didn't have to do anything a low as earn their money, they are
'wealthy', member of old wealthy families. Then their is the 'new
money', the DotCom new rich. These low and common people are not
wealthy, they merely have a lot of money. Money, which by the way,
they actually worked for.
Sorry this last part was somewhat off topic, but I think it still
illustrates the blind arrogance of the so called 'elite' in any society.

Muggles and Magic Married-
You asked 'how do they (magic people) hide their identities'?
They answer is they don't. At least they don't hide it for very long.
Riddle's father found out about his mother, and Seamus' father found
out about his mother. I think at some point, the magic person tells
the muggle person. I mean, you can't have a serious loving
relationship based on lies. That, I guess you could say, is usually
when the fertilizer hits the ventilator.
