Before OoP came out I was also leaning toward Lily being a squib, 
but during the pensieve scene ("Snape's Worst Memory") Snape calls 
Lily a mudblood.  He didn't have any question about her parentage.

Anyways, personally this is my take on the whole the Lily thing.  I think it would really ruin the premise of Lily's character..if she wasn't muggle born.  But this is not to say that Petunia is not a witch or Dudley..
 
We know that multiple muggle borns do exist in families (the Creevy's for one).  
 
But I think she was a successful witch...and a good daughter.....and Petunia just got jealous of her sister.
 
But that still does not explain how the hell she knows about Azkaban.
