Unless JKR's narrator and Dumbledore have been lying to us for five
books, Lily is Muggle-born and therefore her parents are Muggles, not
Squibs, and Petunia herself is a Muggle (the nonmagical child of
nonmagical parents). I do think that Lily has a Squib ancestor on her
father's side and therefore witch/wizard ancestors farther back, but
her parents, from everything we've been told, are Muggles. Otherwise,
Harry would be a pureblood, not a half blood, and all the plot
elements related to his Muggle ancestry on his mother's side would be
pointless.
